    Manufacturing Surprise Reshapes Rate Cut Expectations

    The latest manufacturing PMI data, coming in at a strong 52.4 against a 51 forecast, suggests the economy has more momentum than we anticipated. This unexpectedly robust activity will force a repricing of Federal Reserve rate cut expectations for the rest of the year. We are already seeing the CME’s FedWatch tool slash the odds of a summer rate cut from over 60% to below 40% in overnight trading. For equity traders, this points toward rotating into cyclical sectors that benefit from strong manufacturing, such as industrials and materials. After a mixed performance for the Industrial Select Sector SPDR Fund (XLI) during much of 2025, we see an opportunity for upside using call options. This data provides a fundamental reason for these stocks to outperform as earnings estimates get revised higher. This strength makes short-term interest rate derivatives particularly interesting, as yields on 2-year and 5-year Treasury notes are likely to climb higher. We expect to see increased demand for put options on Treasury futures as traders hedge against the Fed staying on hold longer than previously thought. The VIX, which has been hovering near a calm 14, will likely see upward pressure not from fear, but from uncertainty over the new path for monetary policy.

    Implications For The Dollar And FX Positioning

    In the currency markets, the strong U.S. data reinforces the dollar’s strength against other major currencies. The U.S. Dollar Index (DXY) just broke above the 105 level, a psychologically important resistance point it struggled to overcome in late 2025.
